The Matrix didn't upgrade Agent Smith, it upgraded the regular agents. Agent Smith is no longer an agent. When Neo jumped in his body in the first movie, that would be considered altering his code. I thought he erased him, but he didn't. It helped him find a glitch in the system. Now, Agent Smith can copy himself onto other programs. He simply copies himself over onto whatever program is running. That's what he did to all the people in the park and around the park. He also tried to do it to Neo, but Neo's a bad bitch and his program can't be fucked with so easily. Neo is also a program in the matrix, but unlike the actual programs, he is capable of free thinking since his mind is attached. He realizes the matrix is just a computer program. Everyone else is bound by the matrix's code, but not the people that enter into the matrix from outside. They are still bound by rules, but the rules can bend. Neo can break the rules, the reason for this was explained by the architect. He is an anomaly.
Along with copying his program onto other programs, Agent Smith can copy himself onto programs that have entered into the matrix from the outside. This is how he is planning on destroying Neo, outside of the matrix. The guy with the knife that was going to stab Neo is a copy of Agent Smith. His program was copied onto, altering his mind since whatever happens inside the matrix, happens outside the matrix.
When Agent Smith attempted to copy himself onto Neo, he left something in Neo that allowed him to stop the machines outside of the Matrix. I'm unsure of what he did at this point, because with the given information it's impossible to reference how Neo could do what he did to the machines. Perhaps he sent an EMP with his mind, since humans are producing a shitload of energy. I don't believe Neo would have been able to drop the machines had Agent Smith not attempted to copy himself. Agent Smith is a program, maybe the programs learned how to "remote control" the machines from outside the matrix, and Neo got imparted some of that knowledge.

Possible, but a bit far-fetched... I think a more likely explanation is, they're all still in the Matrix, just a different/previous Matrix -- that's why Neo can control the machines in the supposed "real world."
This would go more with the descartes "brain in a vat" theme of the Matrix anyway, ie you take your world for granted even though all you know about it is what you get through your senses.... that was the main theme of Matrix 1, and it would make sense that they would repeat it in the sequels, by having the characters not know when they're still in the Matrix or not.
Granted, the "alternate reality inside an alternate reality" thing has been done to death in sci-fi in the past, but matrix II wasn't exactly original anyway.

I don't believe they would destroy the movie and story line by introducing a matrix inside the matrix theme. That's bull, and if they did that, I would destroy every copy of the matrix I find. I'll walk out of the theatre burning it on my way out, imho that would completely ruin the entire trilogy. It would be a more likely explanation, but the more likely explanation is not the one we have found in either movie. It's always been a twist, something that takes watching the movie a few times to completely understand.

i agree with you speed (of course, since we always seem to agree). though what is smith's motive? it's not like he should care about protecting the matrix anymore so does he just want to kill neo or is he on a power trip?
i could also see there being a virtual world inside of a virtual world as i thought i got that hint a few times in the movie but i hope not too.
i can't comment too much more since i've only seen it once. i'll post more when i see it again this weekend prolly.
